Supply chain financing is a buyer-initiated process. We view it as a collaborative tool where the buyer approves an invoice and invites the supplier to receive early payment at a discount. In contrast, traditional factoring is supplier-initiated and involves the supplier selling their receivables to a third party, often without the buyer’s direct involvement.
Key differences include:
- Cost Structure: SCF typically offers a lower cost of capital because it leverages the buyer’s credit rating. Factoring rates are generally higher as they are based on the creditworthiness of the supplier and the quality of the specific receivables.
- Relationship Impact: SCF strengthens partnerships by facilitating lower-cost liquidity for suppliers. Factoring can sometimes strain relationships, as it may signal that a supplier is under cash-flow pressure.
- Risk Allocation: In SCF, credit risk is primarily concentrated on the buyer. In factoring, the non-payment risk is transferred to the factor, but the supplier ultimately bears this cost through higher discount rates.
- Flexibility and Control: SCF is highly scalable and can be applied selectively to specific approved invoices. Factoring often requires the supplier to sell their entire accounts receivable portfolio, sacrificing granularity.
